Terra Finance Ltd, though unfortunately infamous, was a Singapore-based financial technology company founded in 2018 by Do Kwon and Daniel Shin. It aimed to revolutionize payment systems and decentralized finance (DeFi) by creating a price-stable cryptocurrency ecosystem. The company’s vision was to make cryptocurrencies practical for everyday transactions, moving beyond their reputation as volatile investment assets.

The Terra ecosystem centered around two key components: TerraUSD (UST), an algorithmic stablecoin pegged to the US dollar, and LUNA, a volatile cryptocurrency that served as the stabilization mechanism for UST. The algorithm was designed to maintain UST’s dollar peg by allowing users to exchange 1 UST for $1 worth of LUNA, and vice versa. This “burn and mint” mechanism was intended to absorb volatility and maintain price stability.

Terra Finance gained significant traction in the DeFi space, attracting billions of dollars in investment. The Anchor Protocol, built on the Terra blockchain, played a crucial role in this growth. Anchor offered depositors an unusually high yield of approximately 20% on their UST holdings. This high interest rate attracted a massive influx of capital, making Anchor one of the most popular DeFi platforms. However, this unsustainable yield was primarily subsidized and was a red flag for many industry observers.

The downfall of Terra Finance began in May 2022, when UST de-pegged from the dollar. A large sell-off of UST triggered a rapid devaluation of both UST and LUNA. The algorithmic stabilization mechanism proved inadequate to handle the intense selling pressure. As the price of LUNA plummeted, a “death spiral” ensued, where further UST redemptions led to even greater LUNA inflation, pushing the price down further.
